We had this issue on a 2003 f150 super crew back in the winter of 03 truck had 5k miles on it. So it went back to the dealer and they said the shift fork in the t-case was destroyed. They ended up putting a new T-case in it and it was great until it was traded off at 90k. Truck spent half the year in 4x4 high all winter (6 months).
Not doubting you, but I must say if those teeth are worn it happened in a way that made it look like the teeth were machined that way.
If you look at the photo with a higher quality device ( like a computer ), you can see that it was definitely not machined like this. The only reason I noticed it was the burrs were keeping it from going on good.

Bluegrass 7: Yes the fluid was slightly(barely) more brown than pink, however, the internal magnet was packed full of shavings.
Not trying to sound rude or anything, but yes it does appear on my cell phone that it looks machined, however, on my computer it is very clear that they are round.
I have not had a chance to reinstall the transfer case yet.
I am leaning towards the manual linkage having something to do with it, possibly. The linkage was very rusty and I am sure the plastic bushings are worn.

Yes, that would be a good guess. Linkage rusty / binding and not traveling full stroke.
