I had the same thing with my transfer case, 1-1 1/2 qts overfilled. Someone said that a seal between trans. and transfer case was leaking but I don't see that as my trans never had to have any fluid added. If there was "cross leaking" then I would have had to add a qt. of ATF to the trans. which I have never had to do. As for the rear end I also had a problem with the low fluid level. Mine turned out to be an axle seal but it didn't show as a leak because it stayed(for a while) in the ebrake drum.

My front diff had the same stuff in it. The breather hose is not sealed well. I fixed mine and no more water has come in.

You did use ATF in the T-case and not gear lube right?

I ask because you said u had 1 qt left when you got the the rear diff, after the front and T-case

Can the front and rear diffs be checked without pulling off the covers? When is the first scheldued maintenance of the diffs according to the manual?
